The Real Cost of your Cash-back Mortgage Option

Many home buyers go through an anxious period after they’ve arranged for their mortgage and get ready to move into their new home. That’s a big part of the attraction of cash-back mortgages. A plump cheque is a psychological boost to home buyers who have just made one of the biggest financial commitments of their lives. As mortgage brokers, we like to work with our clients to ensure that they look beyond the temporary “feel good” of the cash, and weigh their options wisely.

Remember that the cash-back option comes with a trade-off: if you choose not to take the cash back, you can get a lower interest rate. Over time, you could see substantial savings in interest payments.

So, start with the most important question: What will the cash be used for? Is this purchase a priority, and is it worth the difference in the rate? Perhaps you have a plan to take advantage of the cash-back to purchase the household appliances for your new home. The extra $3,000 for new kitchen or laundry appliances may be an urgent immediate need and a higher priority overall than the lower interest rate for your mortgage term.

But here is the second question to discuss with your mortgage broker: What will be the impact of the rate difference over time? You’ll need real-life figures to work out the details for your personal situation, but let’s look at an example*:

Let’s say that your cash-back option pays 1% of the mortgage amount on a two-year deal, 3% on five years, and 5% cash back on a ten-year closed mortgage. And let’s assume that you’re looking at borrowing $100,000 for a 5-year term, amortized over 25 years. Not long ago, you might be looking at the difference between cash back and a rate of 6.60%, or a discounted interest rate of 5.29%.

So what’s the bottom line? Your cash-back option would give you $3,000 up-front, but over your 5-year term, you would pay a little over $6,300 more in interest costs than you would have with the discounted rate. The exact cost of the cash-back option in this example is $3,330.44 – paid out over 5 years.

Is that a good deal? It depends. Did you get the much-needed appliances for your home… or use the funds to manage a high-priority expense? Then you probably got good value from the option. If – five years later – you can’t remember where the money went, then perhaps you didn’t make the best trade-off.

Commercial Real Estate Refinance – Current Market Conditions

Current market conditions for small balance ($300,000 – $5,000,000) commercial mortgage refinances are tightening. We are now feeling the pinch of the current credit crunch. In addition to increased loan scrutiny there seems to be a general state of confusion among lenders as they scramble to deal with the current issues. From the broker’s perspective, lenders are grappling with what they want to lend on. Property types, loan sizes, pricing, etc, are changing on a daily basis. Three weeks ago, this was not the case, as guild lines were clearly known and set. As far as the tightening its basically back to the basics. The more obvious constraints include increasing debt coverage ratio from a previous minimum of 1.2 to now a 1.3. Loan to value are also being tightened from 80% – 75% on refinances to now 70% and in some cases 65%. Special purpose properties are taking the brunt of it, as many lenders will not quote on properties such as restaurants, automotive, hotels, etc that just a few weeks ago, where some of their more common property types. Lender, such as Wells Fargo, for example have drop their LTV’s to 50% on these types of buildings, with in the small balance arena. The not so obvious constraints consists of increases in, for example, minimum town population (from 25,000 to 100,000), underwriting vacancy/management expenses from 3% to 5% and with some lenders, to as high a 10%. The general consensus seems to be that the small balance arena seems to be at the mercy of the larger issues at hand – the economy, the subprime melt down, etc.

Tax Deductions Tips for Individual Real Estate Investors

Tax deductions are not the top priority for most individual real estate investors. They often work out of their home with no employees, other than those on-site at the property. Challenges (aside from tax deductions) include selecting what property to purchase, screening tenants, repairs, managing expenses, obtaining financing, and deciding when to sell. This articles addresses tax deductions sometimes over-looked by real estate owners. Tax deductions reduce taxable income but do not directly reduce taxes. For example, $10,000 in additional tax deductions will generate $3,500 in federal income tax savings ($10,000 X 35%), assuming a 35% federal income tax rate. Since most tax deductions require a cash expenditure, increasing actual expenses to increase tax deductions is not desirable. Let’s review fine-tuning the depreciation schedule and reclassifying existing expenditures to increase tax deductions. Real estate depreciation is a potent but underutilized source of tax deductions. Real estate depreciation schedules are commonly established by just separating land from the improvements. This is analogous to asking a world-class pianist to play a piano which is not tuned and has several keys which are not functioning. The results are just not as good as they should be. Congress has provided depreciation as a tax deduction to encourage real estate ownership and investment. Numerous court decisions have provided clear guidance for accurately and precisely depreciating real estate. Cost segregation can typically increase real estate depreciation by 50-100% in the first 5-7 years of ownership. Owners can claim a tax deduction windfall for properties owned more than one year by “catching-up” previously under-reported depreciation. After obtaining a cost segregation report, you can “catch-up” depreciation without filing any amended tax returns. Another meaningful source of tax deductions is to scrutinize any cash expenditures which are being capitalized. Have minor repairs been capitalized in error? Are there more significant repairs which do not clearly extend the life of a component? Discussing these items with your accountant can yield additional tax deductions. Also review items which were capitalized in prior years; can you claim any of them as current year tax deductions? Child labor can be good when they are your children and you claim a tax deduction. Consult your accountant or CPA but this can generate additional tax deductions of $5,000 per child, upon which they pay no taxes. (If they are feeling generous, they may return the money as a tax-free gift.) A tax-deductible vacation is an attractive option to make an expenditure deductible. Simply plan a vacation around a business trip for a meeting or seminar. Your airfare and hotel for the business period are deductible. Hotel before or after the business activity and your spouse’s airfare (assuming that your spouse is not involved in business) are not deductible. Half of meals during period with business activity are deductible. Reviewing personal expenditures can generate additional tax deductions. Items used for business such as computer, printer, office supplies, seminars, association dues, and business publications can be deducted. Long distance business phone calls can also be deducted. Self-employed persons can deduct the entire cost of health insurance premiums. Record keeping for tax deductions does take a modest effort. However, the federal income tax savings make it worth the effort. Cost segregation produces tax deductions and reduces federal income taxes across the country and in every size market. Stop and Reverse the Real Estate and Mortgage Crises

This is a well know fact that when Treasury bonds prices are going up and the yields of this Treasury bonds are going down the long term mortgage fixed rate is going down as well. Let me explain why this is happen. It is not a secret (and specially now) that Fannie Mae and Freddie Mac are publicly traded and Government subsidized secondary market mortgages buying companies. Freddie and Fannie provide banks with fresh money to make new loans at affordable rates by buying billions of dollars of mortgages each month from approved lenders that do residential mortgages. Some of these mortgages are sold to investors as mortgage-backed securities (MBS); others are kept by the companies as investments. MBS are consist of groups of seasoned mortgages and are sold to investors at the discount prices. One of the major factors of the MBS discount is depending on the money surplus which is in turn depending on sale of the Treasury bonds. In simple the more money the Feds get from the sale of Treasury bonds the more money they would have available to lower the mortgage rate. So now we understand that we have to increase the prices and decrease the yields of Treasury bonds. The following is the most important part of my plan that will take us out from crises and will bring us back to the Real Estate and economical boom for that matter.

God Blass America! I don’t know any other country in the world that has an income tax privilege as IRA. We all know that if we put $2,000 to IRA account we can deduct this amount from our income tax. My idea is simple: Let the Feds issue a new rule to provide the same tax privilege to Treasury bonds buyers. In other words if an individual buys let’s say $2,000 worth of Treasury bonds s/he can deduct this amount from the income tax (this could be in addition to IRA or instead of IRA). Providing that the Treasury bonds will have the same tax benefits as they have right now I am sure these Treasury bonds will become in a big demand, driving their prices up and up. So let’s see again: The prices of Treasury bonds will go up; the yield of the Treasury bonds will go down, driving long term mortgages fixed rate down. We need to bring a 30 year fixed rate mortgage to a 3% interest!!! Just imagine what this kind of mortgage interest will do to the Real Estate and mortgage industry. Most of the home owners will refinance their mortgages. I suggest that people with poor credit still would be able to get lower rate, let’s say one percent higher than people with good credit. I also suggest that sub-prime mortgages will be modified to conventional mortgages with PMI (private mortgage insurance) rules apply. If some houses won’t have enough equity for conventional refinancing it will be just a matter of time. With this kind of mortgage rates it shouldn’t take too long to get the value of these houses up. I think that families that had caught by sub-prime mortgage scams and cannot afford to pay the mortgages should get a break anyway by getting low interest mortgages but they would have to sign a Confection of Judgment to release lenders from foreclosure agony.

Besides homeowners the rest of our economy shall benefit too. The investors of Mortgage Back Securities with portfolio of non-performance mortgages will get their money back to reinvest. Real Estate market will get back to its normal activity. Home owners will have more money to spend. Banks will start making money and offering other loans again. Businesses will get the money to increase their activities offering more jobs and more goods. The whole economy will revive reaching to the new higher level.

As anything else in this world there is a couch: The investors (corporations, pension funds, etc) are going to make less money. I have two words for them: Tough luck. So they buy at the bigger discount, it’s still better than Blue Chips (now we know how save they are) or a non-performance mortgages. Besides it’s time for us the hard working American people to get some break we deserve it don’t we?
